Rental yield is only the opening calculation: how to test whether a purchase works

Gross rental yield is useful for comparing opportunities quickly, but it is not a return forecast. A credible appraisal must test rent, voids, finance, operating costs, tax, condition and exit options together.

BEGIN WITH ACHIEVABLE RENT

Use evidence from comparable properties rather than the highest asking rent online. Adjust for floor area, condition, furnishing, parking, transport, licensing, bills and seasonality. Record the comparables, dates and differences from the subject property.

CALCULATE GROSS YIELD, THEN MOVE ON

Gross yield equals annual rent divided by purchase price, multiplied by 100. It is a screening measure. It ignores purchase costs, finance, voids, repairs, compliance, insurance, management and tax. A property can show a strong gross yield while producing weak cash flow.

Include stamp duty and acquisition costs, initial works, furnishing, expected voids, arrears, insurance, licensing, management, maintenance reserves, finance costs and tax consequences.

STRESS-TEST THE ASSUMPTIONS

Run expected, cautious and severe cases. The cautious case might include a void, rent below asking, a repair bill and a higher mortgage rate. Avoid false precision: a spreadsheet output is only as robust as its assumptions.

PRICE THE BUILDING, NOT JUST THE TENANCY

Look beyond decoration to roofs, drainage, damp, windows, heating, electrics, external fabric, fire safety and likely replacement expenditure. Set out immediate works, works likely within five years, compliance dependencies, contingency and the likely tax character of the work.

CONSIDER THE EXIT BEFORE BUYING

Who will buy later: an owner-occupier, another landlord, an investor or a developer? That affects layout, location, tenure, licensing and lender acceptability. An investment that works only while rents rise, rates fall and the property sells at a premium is fragile.

Use calculators to expose assumptions, not outsource the decision. UK Landlord Tools can help with initial numbers, while RentVault can be relevant after acquisition for ongoing records. Acquisition appraisal tests the deal; record systems help manage what was bought.

Editorial note: This is an investment framework, not financial advice. Obtain valuation, tax, lending and legal advice appropriate to the transaction.
